The usual method is to replace the old version with the new edited version in the original item.
You should keep a copy of the old version on your own computer, but it's rarely pertinent to keep a copy of the old version in the same item on the site.
It's entirely fine that older reviews are no longer relevant. Reviews are not accessible from the item itself except that someone who has reviewed the item has a link to their own review.
Keeping multiple versions of a work in the same item can be problematic, especially at the free account level, due to item size restrictions. It's generally only done when the author is asking reviewers which version works better/etc., or when an item is an entry to a rewriting contest.
